The Fundamental Economic Problem

At the heart of economics lies a fundamental problem - the problem of scarcity. This problem arises because human wants are virtually unlimited, but the resources available to satisfy these wants are limited or finite. This imbalance between unlimited wants and limited resources forces us to make choices about how to allocate our scarce resources.

The Three Basic Economic Questions

Due to scarcity, all economies must answer three basic questions:

  1. What to produce? Which goods and services should be produced with the available resources?
  2. How to produce? What methods, techniques, and resources should be used in the production process?
  3. For whom to produce? How should the produced goods and services be distributed among the population?

Opportunity Cost and Choice

When we choose to allocate our scarce resources to satisfy one want, we inevitably forgo the opportunity to satisfy another want. This opportunity cost is the next best alternative given up when a choice is made. For example, if a farmer decides to grow wheat on their land, the opportunity cost is the income they could have earned by growing a different crop or using the land for other purposes.

Problem: A government has a limited budget and must choose between building a new hospital or a new road. If they build the hospital, the opportunity cost is:

  2. Building the hospital means the new road cannot be built with the same resources
